The Effect Financial Leverage on Operational and Economic Performance: the Role of Firm's Free Cash Flow

Abstract :

In today's competitive world, in order to continue the activity and implement profitable projects, creating the appropriate financial leverage has a vital effect on the firm's operational and economic activities, and the firm's free cash flow will play an effective role on it. In this research, the effect of financial leverage on operational performance and economic performance has been investigated with emphasis on the role of firm's free cash flow. In the period from 2016 to 2022, 165 companies have been selected as a sample with the help of the method of systematic exclusion from the companies listed on the Tehran Stock Exchange. Data analysis has been done using panel data model with fixed effects. The results showed that financial leverage has a positive and significant effect on operational performance, and the firm's free cash flow did not have a significant role on it. Financial leverage has a positive and significant effect on economic performance, and the firm's free cash flow weakens the effect of financial leverage on economic performance. Therefore, favorable financial leverage leads to increased operational performance and increased economic performance. The existence of firm's free cash flow in the company provides the basis for investing in low-yielding activities that cause a decrease in economic performance. The firm's financial leverage determines the capital structure and guides the financial strategies towards improving the operational and economic performance, but the existence of the firm's free cash flow disrupts the effect of the financial leverage.
